Your postcode is being read by an algorithm somewhere in the data infrastructure of a major British lender. It involves comparing it to decades’ worth of lending history, repayment trends, and risk proxies that were not intentionally created to be discriminatory but that, if you follow the reasoning closely enough, closely correlate with the locations of members of specific ethnic minority communities. This is unknown to the algorithm. That’s the issue. For years, neither did the regulator, at least not specifically enough to take action.
That is beginning to shift. The January 2026 report from the Treasury Select Committee was written in a way that made Canary Wharf compliance officers want to read it twice. According to the committee’s assessment, Britain’s financial watchdogs, the FCA, the Bank of England, and HM Treasury, had been “overly cautious” as AI adoption accelerated throughout the industry, exposing consumers to unfair, opaque decision-making at the exact moment algorithmic systems were assuming more significant roles. AI is currently being used in some capacity by more than 75% of financial firms in the UK. International banks and insurers are at the forefront of adoption. Applications include everything from back-office automation to tasks that have much more direct human repercussions, like insurance claims, mortgage affordability calculations, and credit evaluations. MPs expressed their opinions about the regulatory pace in a straightforward manner. The term that was used was “harm.”

Although the particular issue surrounding mortgage algorithms is not new, it has become more pressing as more lenders switch from using human underwriters to automated decision-making systems. It makes sense that these systems would be appealing because they are quicker, less expensive, and, in terms of raw analysis, more reliable than a human reviewer who might approve a loan differently on a Friday afternoon than on a Monday morning. The danger is that, in the absence of thorough auditing, the algorithm learns from the past with the same biases still present because the data used to train those systems contains traces of past discrimination. According to a 2020 government review of algorithmic decision-making, AI systems that make financial decisions are functioning “in the context of a socio-economic environment where financial resources are not spread evenly between different groups.” That’s a measured way of expressing a very uncomfortable reality: a model trained on historical data that shows unequal access to credit is likely to replicate that unequal access to credit.
Because the postcode example falls into a legal limbo, it is especially challenging. It is against the law to use race as a criterion for mortgage lending. However, using postcodes is not; however, in some parts of Birmingham, Bradford, or East London, postcodes have such a strong correlation with the ethnic makeup of those areas that the results of excluding one and including the other can be nearly identical. This is what US regulators have dubbed “disparate impact”—a policy that appears neutral on paper but disproportionately affects protected groups. Under several administrations, the Consumer Financial Protection Bureau has worked for years to develop legal frameworks based on this idea. Britain’s strategy has been more disjointed, depending more on current equality legislation than on AI-specific provisions. As a result, banks are unsure of the precise boundary and borrowers have few options when a decision is made against them.
This is a direct application of the “black box” criticism. When an automated system rejects a mortgage application, it is rarely able to provide a human-readable explanation for its decision. The outcome is coded in probability thresholds and risk scores that are difficult to translate into plain language. The legal framework surrounding Article 22 of the GDPR has been contested as being insufficient for the complexity of contemporary algorithmic systems, despite the fact that it theoretically grants individuals a right to meaningful explanation and human review of automated decisions that materially impact them. The current regulatory framework does not offer enough protection, according to a 2025 academic analysis in Emerald’s research database. It called for a stronger right to contest AI-driven decisions, which would need to be operationally meaningful rather than merely legally stated.
In its January 2026 report, the Treasury Select Committee advocated for AI-specific stress tests in the financial services industry. This would test not only whether systems function normally but also whether they fail catastrophically when market conditions change or when a model starts to deviate from its training assumptions. Despite the fact that a number of significant UK lenders now rely on the same small group of AI vendors for their decision-making tools, neither cloud infrastructure firms nor AI providers have yet been classified as Critical Third Parties under the current regulatory framework. This concentration of reliance raises concerns about systemic risk as well as individual fairness: what happens if the bias is in a common model used by the industry rather than in the algorithm of a single bank?
As this regulatory push progresses, there’s a sense that Britain is halfway between catching up and truly leading. Model risk has been covered by the FCA’s current guidelines. The pertinent regulatory overlaps were sufficiently outlined in the UK Finance whitepaper on AI fairness, which was created in partnership with Herbert Smith Freehills back in 2022. Enforcement momentum, or the idea that regulators will genuinely investigate the contents of these systems instead of relying on institutions’ claims that their models are compliant, has been lacking. Despite its tactful language, the committee report ultimately calls for that.
The banks that implemented these systems the quickest and conducted the fewest audits stand to lose the most. Those who incorporate explainability and bias monitoring into their AI pipelines from the beginning stand to benefit the most. They can demonstrate the disparity testing they conduct across demographic proxies, walk a regulator through their decision-making process, and identify the humans involved who approve outputs before they are sent to clients. Some institutions have that capability. It doesn’t apply to everyone. And the disparity between those who possess it and those who do not is going to become quite apparent.
